I suspect a LFS (Linux From Scratch) build properly customized for your system would be the fastest base on which to build, with a customized Gentoo build a close second. As to whether it's worth going through the effort to build such a system, that only you can decide.

Why is it not starting the Lubuntu LXDE desktop, or any GUI at all? Most likely situation is a disconnect between kernel mode setting and your graphics card. Starting X from the command line (via the startx command) will either work around the problem or provide some clues as to the precise problem.

It's a bash configuration thing you(r distro) did to be cute. Check the system bash configuration file (/etc/bashrc or /etc/bash.bashrc depending on your distro) for the offending command.

I've never figured out how to do it. If it helps, you could place certainly /home on the SD card and mount it from /etc/fstab. Not sure about /usr or /var - never tried it since I've got an AOA150 w/ 120GB HDD. I have several distros installed, and none uses more than 4GB - I keep a card in the left...

xorg.conf lives in /etc/X11. If you don't have an xorg.conf file already, you can just create one.
